No, they mean they are teasing you.

Also you should say, "don't smack my fanny" really loud anytime you suspect someone is taking the piss. Ok, don't.

"Taking the mickey" in North American slang would mean that you were a 1940s gangster saying, "taking the knock-out pill" :D

Definitely do not say this if you're in England. Fanny means something different over here

Taking the piss is a bit like light hearted harmless trolling or saying something sarcastically or ironically.

If someone asks "are you taking the piss?" they are probably accusing you of trolling because your statement seemed absolutely ludicrous and they may have thought you were having a joke at their expense.

If someone says "you are taking the piss" then they aren't asking they are probably telling you that you have crossed a line or gone too far. This can be used for statements or actions as dodger says if someone is taking advantage of your kind nature you might tell them they were taking the piss.

So depending on the context it can either be light hearted banter or a more aggressive assertion.
